CPC ROI: a worked example

Say you spend $500 on ads at a $1.25 cost per click. That buys 400 clicks ($500 / $1.25). If your site converts 2.5% of clicks to orders, that is 10 orders (400 x 0.025). At a $60 average order value, revenue is $600 (10 x $60), so ROAS is 1.2x ($600 / $500) and raw ROI is +20%. That looks profitable until you subtract product cost.

If your gross margin is 40%, the 10 orders carry $240 of profit ($600 x 0.40) against $500 of ad spend, a net loss of $260. The break-even conversion rate at this CPC and AOV is $1.25 / ($60 x 0.40) = 5.2%: you would need to more than double the current 2.5% conversion rate, cut CPC to about $0.60, or raise AOV. This is why a calculator that stops at revenue-side ROAS overstates campaign health for thin-margin sellers.

Why DCF values swing so hard on two inputs

A discounted cash flow model puts most of the value in the terminal value, and terminal value is a fraction divided by a small difference. Take a business with $100,000 in year-5 free cash flow, 3% perpetual growth, and a 10% discount rate: terminal value = $100,000 x 1.03 / (0.10 - 0.03) = $1,471,429. Drop the discount rate one point to 9% and it becomes $103,000 / 0.06 = $1,716,667, a 17% jump in value from a single input you estimated.

The growth assumption is worse. At 10% discount, moving perpetual growth from 3% to 4% gives $104,000 / 0.06 = $1,733,333. If growth is set at or above the discount rate the formula returns a negative or infinite value, which is a modeling error, not a valuation. Practical rule: the discount rate minus growth spread should stay at least 4 points, and any valuation where terminal value exceeds roughly 75% of the total is too fragile to act on without sensitivity testing.
